Therefore, a potential deterioration in credit quality over time must also be taken into account. However, the further into the future one tries to forecast the development of credit quality, the more difficult and uncertain the result becomes.
In the short term, a company’s credit quality should not change significantly, and the probability of default can be assessed relatively well (lower debt repayments, good liquidity, an established market position, and existing customer relationships).
Over a 5- or 10-year horizon, however, a great deal can happen (new competitors, regulatory changes, shifts in customer preferences, etc.), and the question of repayment becomes significantly more difficult to answer. To account for this increasing uncertainty regarding bond repayment, investors generally expect a higher risk premium for longer maturities from the same issuer.

This phenomenon can be observed in the spread curves of individual issuers, as well as in aggregate at the index level. For example, the current spread curve of the European high-yield market shows a slightly positive slope (see figure). [/et_pb_text][et_pb_text _builder_version=”4.27.7″ _module_preset=”default” header_3_font=”|700|||||||” header_3_font_size=”20px” hover_enabled=”0″ global_colors_info=”{}” theme_builder_area=”post_content” text_font=”Celias – medium||||||||” text_font_size=”21px” sticky_enabled=”0″]

Flat and Inverted Spread Curves

[/et_pb_text][et_pb_text _builder_version=”4.27.0″ _module_preset=”default” header_3_font=”|700|||||||” header_3_font_size=”20px” custom_padding=”||20px||false|false” global_colors_info=”{}” theme_builder_area=”post_content”]Depending on the severity of a company’s problems or the level of stress in the overall market, however, risk premiums may temporarily remain constant (flat curve, as in mid-2022) or decline as bond maturities increase (inverted curve, as in March 2020).
This occurs when the short-term default risk is viewed as particularly high due to acute problems or market disruptions. Thus, in the case of an inverted spread curve, investors expect a high short-term default risk, but anticipate a subsequent decline to more normal levels (provided the company remains in business).

For the overall market, this phenomenon can be observed during an external shock or major economic disruptions (e.g., the 2008–2009 financial crisis, the 2020 COVID-19 pandemic, or the 2022 rise in interest rates).[/et_pb_text][et_pb_text _builder_version=”4.27.7″ _module_preset=”default” header_3_font=”|700|||||||” header_3_font_size=”20px” hover_enabled=”0″ global_colors_info=”{}” theme_builder_area=”post_content” text_font=”Celias – medium||||||||” text_font_size=”21px” sticky_enabled=”0″]

Risk Premiums by Maturity Band

[/et_pb_text][et_pb_image src=”https://ha-gim.com/wp-content/uploads/2024/08/Risikoaufschlaege-nach-Laufzeit-e1788954628476.png” alt=”Risk Premiums by Maturity Band” title_text=”Risk Premiums by Maturity” _builder_version=”4.27.7″ _module_preset=”default” hover_enabled=”0″ global_colors_info=”{}” theme_builder_area=”post_content” sticky_enabled=”0″][/et_pb_image][et_pb_text _builder_version=”4.27.0″ _module_preset=”default” text_font_size=”14px” global_colors_info=”{}” theme_builder_area=”post_content”]Source: Bloomberg Euro High Yield ex Financials BB-B 3% Capped Total Return Index (LEHFTREH), median spread of the bonds in the index for the respective maturity band, excluding hybrid securitie[/et_pb_text][et_pb_text _builder_version=”4.27.7″ _module_preset=”default” header_3_font=”|700|||||||” header_3_font_size=”20px” hover_enabled=”0″ global_colors_info=”{}” theme_builder_area=”post_content” text_font=”Celias – medium||||||||” text_font_size=”21px” sticky_enabled=”0″]

Certain Default

[/et_pb_text][et_pb_text _builder_version=”4.27.0″ _module_preset=”default” header_3_font=”|700|||||||” header_3_font_size=”20px” custom_padding=”||20px||false|false” global_colors_info=”{}” theme_builder_area=”post_content”]A special case of an inverted spread curve is a certain—or at least highly probable—default.
In this case, bonds of all maturities will trade at the same price level—the level of expected recovery.
